It's a short form which came about as people needed to find quick ways to type common phrases in chat sessions or more recently in text messages. Other common short forms include AFAIK (as far as I know) or OTOH which is 'on the other hand.'
Trivia/fun facts:
lol has been combined with other words to denote when someone is making fun of a particular group. 'lolxtians' for example is when someone is thought to be laughing out loud at Christian fundamentalists.
